IRS Cost Segregation Hotel Rules: Unlock Real Savings

A hotel depreciation deduction is not automatically a usable tax saving. Owners researching IRS cost segregation hotel rules often start with the wrong question: how much of the purchase price can move into faster deductions? Start instead with what you own, which costs qualify, and whether your return can absorb the resulting loss. A well-supported study can accelerate deductions. A weak one can leave you paying for an impressive report that produces little immediate cash benefit.

This article addresses hotel acquisitions, existing properties, and renovations, with federal rules and California differences considered separately. Dollar examples are hypothetical, not promises of savings or verified client results.

Quick Answer: What Hotel Cost Segregation Actually Does

Cost segregation separates a hotel’s depreciable cost into asset categories with different recovery periods, meaning the years over which tax deductions are claimed. Eligible furnishings, equipment, and certain site improvements can receive deductions faster than the hotel building, generally depreciated over 39 years under the standard federal system. Land is not depreciable, and faster deductions do not guarantee an immediately deductible loss.

Separate the building from the business purchase

Your tax basis is the amount used to calculate deductions and eventual taxable gain. It is not necessarily the entire contract price. A hotel transaction can include land, a building, furniture, inventory, and intangible assets such as goodwill, which represents business value beyond separately identified assets.

For example, a $6 million transaction might include $1 million of land, $4.5 million of building-related cost, and $500,000 of separately purchased furnishings. Those figures require support. Do not allocate the full $6 million to the building and then deduct the furnishings again.

Start with the closing statement, purchase agreement, appraisal, and existing depreciation schedule. When a transaction involves acquiring a business, determine whether Form 8594, Asset Acquisition Statement, applies to the allocation. The buyer and seller cannot simply choose inconsistent allocations for convenience.

Trap to avoid: A study reorganizes supported depreciable basis. It does not create additional acquisition cost or convert land into a deduction.

Classify Hotel Assets Before Promising a Write-Off

A hotel contains more asset types than a typical office property, but variety is not permission to shorten every recovery period. Classification depends on each asset’s function, attachment, and relationship to the building. A room-by-room inventory alone cannot resolve those legal questions.

Use this classification starting point

Hotel cost Potential federal treatment Key qualification question
Land Not depreciable Is the allocation supported?
Permanent building structure Generally 39 years Does it serve the building?
Guestroom furniture and equipment Often shorter-lived property What class and function apply?
Parking and landscaping Often 15-year improvements Is it a separate site asset?
Qualifying interior improvements Potentially 15-year property Are statutory conditions met?

These are starting categories, not automatic classifications. Specialty kitchen equipment may differ from general plumbing. Decorative lighting may differ from lighting needed to operate the building. Elevators and structural components do not become short-lived assets just because guests use them.

For real estate investors evaluating property deductions, the useful question is whether the asset-level explanation survives scrutiny, not whether the projected reclassification percentage resembles another hotel’s result. KDA’s cost segregation services fit into that broader return-level evaluation.

Do hotel renovations qualify automatically?

No. Qualified improvement property means certain improvements a taxpayer makes to the interior of an existing nonresidential building after that building was first placed in service. Building enlargements, elevators, escalators, and the internal structural framework are excluded. Buying an existing hotel does not automatically transform its original interior into qualified improvement property.

A $300,000 lobby renovation could contain qualifying interior work, separately classified furniture, and excluded structural work. Keep invoices detailed enough to distinguish them. Review the definitions and depreciation rules in IRS Publication 946, How To Depreciate Property.

For broader ownership and California planning context, see our real estate investor’s California cost segregation guide. Apply current-year rules rather than assuming every figure in an earlier guide remains current.

Pro Tip: Ask the study provider to explain the five largest reclassified costs in plain English. If the answer is only a percentage, you have a projection, not the underlying support.

KDA Case Study: Illustrative Hotel Owner Decision

This is a hypothetical planning illustration, not a documented KDA client engagement. Maya owns a limited liability company, or LLC, that operates a boutique hotel. The hotel produces $700,000 of taxable operating income before the additional deductions being evaluated. Its accountant has already separated land and separately purchased furniture from building basis.

Assume an engineering-based review identifies $600,000 of eligible shorter-lived property within the remaining building allocation. After comparing the existing schedule with the proposed treatment, Maya’s adviser projects $450,000 of additional current-year federal deductions. That incremental amount matters more than the study’s total deductions because some depreciation was available without the study.

Assume Maya can use the entire additional deduction now, and the relevant federal marginal income tax rate is 32%. The illustrative federal reduction is $144,000: $450,000 multiplied by 32%. If the combined study and implementation cost were $12,000, gross first-year tax benefit would be 12 times that cost, with $132,000 remaining before other effects.

This is timing value, not a permanent $144,000 exemption. Future deductions fall, sale consequences require modeling, and California results must be calculated separately. If loss limitations prevent current use, Maya’s immediate benefit changes dramatically. The decision therefore turns on documented classifications and usable deductions, not a promised hotel-industry percentage.

IRS Cost Segregation Hotel Rules: Test the Cash Benefit

Bonus depreciation is an accelerated federal deduction for eligible property. Under the federal rules enacted in 2025, qualifying property acquired and placed in service after January 19, 2025, generally qualifies for 100% bonus depreciation. Acquisition dates, binding contracts, elections, related-party purchases, and asset eligibility still matter. The hotel building itself does not qualify simply because some components do.

Placed in service means ready and available for its intended use. Paying a contractor in December is not enough if the asset is unfinished and unavailable until the next year. Keep occupancy approvals, installation records, and evidence of operational readiness with the tax file.

Compare incremental deductions, not headline deductions

Suppose a hotel owner receives a proposal showing $800,000 of first-year depreciation. If the existing schedule already produces $200,000, the potential incremental deduction is $600,000. At an assumed 24% federal marginal rate, the simplified federal benefit is $144,000, not $192,000.

Then subtract study and implementation costs, account for deduction limits, and model later years. An owner expecting a higher tax rate next year may value available elections differently from an owner who needs current liquidity. A defensible study and an appropriate depreciation election are separate decisions.

Can a W-2 investor deduct the loss against salary?

Not automatically. Passive activity rules restrict losses from activities in which the taxpayer does not materially participate, meaning participate sufficiently under specified tax tests. Hotel operations can fall outside the rental-activity definition when average stays or guest services meet applicable exceptions. That does not automatically make every owner’s income or loss nonpassive.

A W-2 employee earning $350,000 who holds a passive hotel investment might receive a $100,000 allocated loss and have no current salary offset. A working hotel operator with the same allocation may face a different result. Review IRS Publication 925, Passive Activity and At-Risk Rules, and document participation rather than relying on job titles.

Red Flag Alert: Ownership through an LLC does not bypass passive-loss rules. Partnership basis limits, limits tied to economic exposure, and restrictions on large business losses may also apply before a deduction reduces current tax.

Build the Study File and Correct Older Depreciation

An engineering-based report should connect the property’s costs to identified assets and explain the legal classifications. A new acquisition may have incomplete construction records, so the provider may need supportable estimates and reconciliations. That is different from applying a generic percentage without examining the property.

Collect these records before commissioning work

  1. Establish ownership and basis. Gather closing documents, allocation agreements, appraisals, and records of capitalized transaction costs.
  2. Reconcile prior deductions. Supply every depreciation schedule, renovation ledger, and separately expensed furniture purchase.
  3. Document the physical assets. Provide plans, photographs, contractor invoices, equipment inventories, and access for inspection.
  4. Verify service dates. Separate acquisition, construction completion, installation, and operational readiness dates.
  5. Test owner-level usability. Review participation, ownership basis, financing exposure, and projected income.
  6. Coordinate filing. Have the preparer reconcile the report to the return and preserve the explanation.

Request a report that identifies methodology, quantities, assumptions, asset descriptions, cost reconciliation, and classification support. Retain it with the underlying records through the applicable record-retention period, including periods relevant to basis and disposition.

What if the hotel was bought years ago?

A later study can identify depreciation that should have been claimed earlier. When prior treatment constitutes an accounting method, correction often involves Form 3115, Application for Change in Accounting Method, rather than simply editing the current schedule. A Section 481(a) adjustment is the mechanism that reconciles cumulative differences so deductions are neither omitted nor duplicated.

For example, if the permitted corrected method produces $260,000 of cumulative depreciation versus $110,000 previously claimed, the difference is $150,000. Whether and when that becomes a deduction depends on the applicable change procedure and facts. At an assumed 32% rate, full current usability would translate to $48,000 before fees and other effects.

Trap to avoid: Do not assume every correction requires amended returns, or that every Form 3115 qualifies for automatic consent. The preparer must check current procedures, eligibility, filing timing, and duplicate-copy requirements.

The Expensive Mistakes: California, Double Counting, and Exit Tax

The most damaging hotel cost segregation errors often occur outside the engineering report. They arise when the owner copies federal deductions into a state return, counts an asset twice, or treats accelerated depreciation as permanently tax-free income.

Keep California depreciation separate

California generally does not conform to federal bonus depreciation. Federal asset classification can still inform the analysis, but the deduction amount and timing require a separate California computation. Consult the applicable instructions for California Franchise Tax Board depreciation forms, including Form 3885 or Form 3885A where appropriate.

If eligible federal bonus deductions are $400,000, do not multiply that entire figure by a California rate and label the result state savings. The state may instead allow deductions over several years. Maintain both schedules and their remaining basis so a later sale is computed correctly.

Remove duplicate costs before filing

Hotels replace beds, carpets, televisions, and appliances repeatedly. If a $90,000 furniture package already has its own depreciation schedule, a building study must not deduct that same $90,000 again. Reconcile the report with the ledger asset by asset, especially when contractors bundle equipment into renovation invoices.

Model the sale before celebrating the deduction

Depreciation reduces adjusted basis, which is the tax investment remaining after required adjustments. A later sale can trigger depreciation recapture, meaning some gain receives special tax treatment because deductions were taken earlier. Personal property and building-related gain can be treated differently.

For a high-net-worth investor planning a near-term hotel sale, a $120,000 current tax benefit may look less compelling after implementation costs and projected sale taxes. Review IRS Publication 544, Sales and Other Dispositions of Assets, and compare cash flows over the expected holding period.

Bottom Line: Ask for an acquisition-year calculation, an annual deduction forecast, and an exit scenario. The smallest of those spreadsheets may determine whether the largest headline deduction is worth pursuing.

Hotel Owner Questions Before Approving a Study

Is a study required for every hotel?

No. The expected usable benefit must justify the cost. A smaller property with few reclassifiable assets, limited current taxable income, or an imminent sale may not support a full study. Request a preliminary assessment based on actual records.

Does the IRS approve the report?

A study is not an IRS approval or audit exemption. Its value is the support it provides for reported classifications and deductions. Ask who prepared it, how costs were reconciled, and what assistance is included if the positions are questioned.

Can a 1099 consultant use this strategy?

A consultant cannot depreciate a hotel they do not own. A self-employed taxpayer who also invests in a hotel must evaluate that ownership separately. A hotel loss does not automatically reduce consulting income or the separate tax on self-employment earnings.

Will financing reduce the depreciable purchase basis?

Financing does not generally limit purchase basis to the cash down payment. However, debt allocation and loss limitations can affect what an owner currently deducts. Distinguish the property’s depreciable cost from the owner’s ability to claim an allocated loss.

What should a proposal show before I sign?

Require estimated incremental deductions, applicable tax years, study scope, implementation responsibilities, fees, and assumptions about current loss use. A proposal for IRS cost segregation hotel planning should separate projected classifications from confirmed return-level benefits.

What is the next practical step?

Send the purchase allocation, current depreciation schedules, renovation records, and ownership information to your adviser. Ask for a go-or-no-go assessment before authorizing fieldwork. This information reflects general guidance as of November 4, 2026; verify current IRS and California instructions before filing.

A faster deduction is only a better deduction when your return can use it.
